The purpose of the balance sheet. The balance sheet s purpose is to provide a detailed listing of the company s assets and liabilities. It is not unlike a personal credit report. If you think about your own financial net worth you probably have a number of assets such as a home a vehicle a stock portfolio cash in a savings account and so forth. You also likely have a list of liabilities or debts such as a mortgage a car loan electric or telephone bills that have not yet been paid etc. This concept is directly analogous to a company and the balance sheet lists out all of these. Like the income statement an investor needs to be aware of the potential accounting assumptions made for the balance sheet. Obviously some line items are unambiguous. For example the worth of cash in the bank is a pretty straightforward value. However the worth of a 5 year old computer or an undeveloped piece of land are less concrete.

You should be able to recover much faster than you would have in your undisciplined youth. • If you have a positive net worth that means that you are building assets. Just as important is that you are controlling your debt. This is the key that has probably gotten you to this situation. The key to a positive Balance Sheet is that debt offsets the value of your assets when you look at your personal finances as a complete picture so your debt/equity ratio should be less than one and get smaller and smaller. Debt servicing saps cash flow on your budget that could be used to build assets that can be used to produce income in your retirement years.

Now there are additional considerations like depreciation for buildings machinery and equipment and the value of receivables and other moneys owed to you but that is the general rule. How Liabilities Are Valued The next step is to make a list of items that your business owes or obligations that it has. This could be money that you owe to your suppliers for products and services or money that you owe to your employees for services performed or money that you owe to the government for taxes or or money that you owe to the bank or another lender. It could even be money that the business owes to you as an owner. Remember what I said before about conservatism? Well this counts for liabilities as well only in this case the concern is that liabilities are undervalued or even worse unrecognized and unrecorded. The general rule of liabilities is that they are included at amortized cost which should be equal to the amount owed on them at that moment in time.
